The Fed drained reserves again today, dropping Fed credit to near the lowest level of the past two months, and the past 3 years. Unless the Fed quickly reverses course, this could be a setup for another big downleg in stock prices. Meanwhile, the increasing spread between GSEs and Treasuries suggests that FCBs are continuing to support the Treasury market at the expense of the GSE paper market. It could mean that they no longer can support both, which would additionally mean that as tight as things have been for the stock market already, it could be even more starved for liquidity going forward. The principle of relativity, from Newtonian mechanics to Einstein/Lorentz/Poincaré theory of special relativity, has its roots in the basic principle that physical laws should be the same in all inertial reference frames. In other words, there is no such thing as an absolute motion.
Here I want to apply this simple principle of the absence of the absolute motion to the dollar.

The latest podcast with David Goldman is, as usual, pretty grim. He has very casual, calm style of talking, thanks to the host, Tom Keen, who is always extremely friendly and careful with anyone, from the most insane optimist saying that the economy is about to accelerate big time to the economists that are practically predicting the depression, without saying the “D” word. Goldman is one of those.

Foreign central banks sold Agencies for the fourth week in a row this week, the first time that’s happened since it became important to track this activity 4 years ago. It bodes ill for Fannie and Freddie’s borrowing costs, for mortgage rates, and for the general stability of the financial system.
Meanwhile, the Fed got some help from a big Treasury paydown settling today. As a result Uncle Ben’s Pawn and Loan was able to drain reserves and the markets still rallied. The Fed stepped up and helped grease the skids for this week’s massive CMB offerings by the Treasury. The Fed has done this in the past, then quickly withdrawn the cash once it was assured that the paper had been absorbed into the market. But this time, while one CMB offering settled today, there will be another big CMB settlement on Friday. That means that the Fed might continue adding cash to the pot this week. The Fed’s adds have not been enough to completely prevent any liquidation of stocks, but have probably cushioned it somewhat. The question now is what the Treasury has in store for us next week. The Fed announced the results of the first 84 day TAF auction and they were not pretty. Rates shot up and the spread to the minimum bid was the widest since the Fed introduced the program in January. Meanwhile the Treasury auctioned off a huge amount of 4 week bills and 155 day CMBs without a hitch, other than a continuation of the surge in T bill rates that began when the new CMB offerings were announced. The Fed didn’t need to do much today, but that may change over the next couple of days as the new short term bills settle. At the current pace of debt increase, the US government’s deficit will reach $1 trillion within the current 12 month span. Why is there no sense of alarm on Wall Street? The Treasury dropped another stink bomb today in the form of another unforeseen Cash Management Bill, the second to be auctioned this week, raising a combined total of $57 billion. Why has the Treasury run out of money so quickly? How long can it keep returning to the trough for more and more and more without adverse repercussions? The Fed was forced to answer the call today with an add of $7 billion in today’s Open Market Operations. Is this the first salvo in what will become an essential campaign of massive monetization?
